If you aren't cultivating & managing inbound links to your site, you are ignoring somewhere between 50-75% of the drivers of SEO value.

You'll note that the top three factors have to do with inbound links.
That being said, they also show that it isn't about quantity only - really it is a combination of quality & quantity inbound links that just like a personal reference from a friend, give search engines a proxy for the value of your content.

Basically, inbound links are very useful to increase a page’s ranking in search engines. Most part of the search engines, like Google, have a specific methodology to establish a page’s position in a search – one step of this methodology is to rank all the sites across the web. So, to rank the sites in a more relevant way, the search engine algorithm considers the amount of inbound links each of these sites have (and the relevance of their anchor texts). So, you’d be using inbound links (with your site’s keywords in their anchor texts) to get a better ranking.
I think Ian is absolutely correct in terms of inbound links being useful to increase a page's ranking. However, just as Google changed up its methodology and requires so-called "reciprocal" links to occur and places value on them, I would not be surprised if there are more changes on the horizon.
With more and more websites coming onto the Internet space and Google's mantra of providing relevant information, having a poorly designed website linking to yours maybe a criteria for downgrading your website. A kind of "birds of a feather flock together" type of belief. I can't say that there is not some merit in that thought process, since it would fit with their mantra of providing relevant good information.
I am just thinking outside the box but it would be a good idea to be very selective in terms of the type of incoming links that you allow on your website.

Link building is the most important thing you can do to improve your SEO. Reason being, anytime someone links to you, it sends a message to Google that you are cool. Plus, if they link to you using your keywords, that also tells Google that you are relevant for those keywords. That is, if you get the right kind of links coming from the right place, and herein lies the challenge with link building.
Link building is neither easy or cheap if it's done right. While you can do it yourself, it is very time consuming and thus expensive if you value your time.
There are a LOT of link-building services and software applications out there to make your work easier, but many use "black hat" approaches that Google frowns upon. And while they may work today, rest assured Google is on their tails and they will have little or no value later. Examples of this are link farms and reciprocal link building.
Article marketing is another form of link building that is popular today and if you buy into a service, you can get your article respun into hundreds of similar articles aggregated throughout the web to thousands of sites, all with a link back to you. I believe it's just a matter of time, if it's not here already, when Google will filter these links out as well.
A good rule of thumb to follow is stay away from scams, spams, and tricks. Build content that is remarkable and the links will come -- probably not all by themselves, but at least your bait will be much more attractive and it will be easier to get them to bite.
You should be thinking about inbound links but don't just rush out and grab any links and try and avoid reciprocal linking where possible as you risk guilt by association...
