What are your thoughts on Dome9's Cloud Server Security Management Service offering?

This seems like a very good service for distributed, host-based security of a large number of devices. It will certainly require some good planning to deploy successfully, despite the judicious use of the terms "seamlessly", "dynamically", etc.

Are there any pitfalls to using open source or free software instead of commercial software?

Absolutely None.
Open Source does not mean "unsupported". Support comes at a cost. The plethora of Unix flavours are testimony to that. Support can come either from the community(free) or from the vendor of the software(cost).

Do you need a firewall to secure web and application services? Are there other options?

A firewall is never the only solution to securing web and application services, but should always be included in a layered security design. You'd also want the following ( and more ) :
IDS/IPS - to look for malicious payload within approved IP protocol traffic
